The quick ratio — also called the acid-test ratio — answers a harder question than the current ratio: can this business pay its short-term obligations using only its most liquid assets, without selling inventory? It divides cash, cash equivalents, marketable securities, and accounts receivable by total current liabilities, deliberately leaving out inventory and prepaid expenses. Those assets can be slow to convert into cash, so excluding them produces a more conservative, more honest test of liquidity. The name "acid test" comes from the metallurgists' acid test for gold: a brutal, decisive test that separates real value from everything that looks like it. Here are three worked examples.
Example 1 — A healthy service firm. A consulting company holds $50,000 in cash, $20,000 in marketable securities, and $30,000 in accounts receivable, against $80,000 of current liabilities. Quick assets total 50,000 + 20,000 + 30,000 = $100,000, and the quick ratio is 100,000 ÷ 80,000 = 1.25. With a ratio above 1.0, the firm can cover every current liability from its most liquid assets alone — the textbook definition of adequate quick liquidity.
Example 2 — A retailer with heavy inventory. A furniture store has $12,000 in cash, $18,000 in receivables, and $100,000 of current liabilities. Its quick ratio is (12,000 + 18,000) ÷ 100,000 = 0.30. The store's current ratio, by contrast, looks fine because it holds $70,000 of inventory — but that inventory is slow-moving furniture. The gap between the two ratios is the entire point of the acid test: the store could not pay its bills without selling its stock, so its true short-term position is much weaker than its current ratio suggests.
Example 3 — A cash-heavy technology firm. A software business holds $70,000 in cash, $20,000 in marketable securities, and $10,000 in receivables against $100,000 of current liabilities. Its quick ratio is 100,000 ÷ 100,000 = 1.00 — liquid assets exactly match current liabilities. Quick assets are the current assets that can be converted into cash within about 90 days with minimal price risk. Cash and cash equivalents include bank balances, money market funds, and T-bills; marketable securities are stocks and bonds with a ready market; net accounts receivable are amounts owed by customers, reduced by an allowance for what will not be collected. The pair of charts is the acid-test lesson in visual form. The first chart, built from the current ratio, shows a flat, healthy-looking row of bars — every company near the 1.0 line. The second chart, built from the quick ratio, reveals the true spread: the retailers and manufacturer are at 0.30-0.50, while the service and cash-heavy firms reach 0.90. Inventory is the entire difference. A business that looks solid on the current ratio can be fragile on the acid test, which is why creditors ask for both.
A quick ratio of 1.0 or higher generally means a company can cover its current liabilities from liquid assets alone, which is the common lending standard for industries without meaningful inventory. Below 1.0, the business relies on selling inventory, extending payment terms, or borrowing to bridge the gap — workable in some industries, a red flag in others. - Always read the quick ratio next to the current ratio. The gap between them is a measure of inventory dependence. A small gap means your assets are genuinely liquid; a large gap means the balance sheet is leaning on stock that may take months to convert.
- Enter receivables net of doubtful accounts. If $30,000 of receivables includes $5,000 you expect never to collect, the acid test is meant to reflect only the collectible $25,000. Overstating receivables quietly inflates the ratio and defeats its purpose.
- Scrutinize a declining quick ratio even when the current ratio holds. A steady current ratio with a sliding quick ratio usually means inventory is growing faster than cash — a classic prelude to a cash crunch for manufacturers and retailers.
