Introduction

The current ratio is the most widely used measure of a business's short-term liquidity: the answer to the question "can this company pay its bills that come due within the next twelve months?" It compares everything the business owns that will turn into cash within a year — cash, receivables, inventory, prepaid items — against everything it owes within a year, such as invoices to suppliers, short-term loans, and accrued wages. Lenders, suppliers, and investors read this number constantly. A bank deciding whether to renew a line of credit, a landlord evaluating a commercial tenant, and an equity analyst screening for distressed businesses all start with the current ratio. Here are three worked examples.

Example 1 — A healthy retailer. A clothing retailer reports cash of $120,000, accounts receivable of $85,000, inventory of $95,000, prepaid expenses of $12,000, and other current assets of $8,000. Its current assets total 120,000 + 85,000 + 95,000 + 12,000 + 8,000 = $320,000. Against that, accounts payable of $98,000, short-term debt of $42,000, accrued expenses of $30,000, and other current liabilities of $10,000 total $180,000. The current ratio is 320,000 ÷ 180,000 = 1.78, meaning the retailer holds $1.78 of current assets for every $1.00 of short-term obligations. Working capital is 320,000 − 180,000 = $140,000.

Example 2 — A thin cash position. A construction contractor carries $60,000 of cash, $20,000 of inventory, and no receivables or prepaids, for $80,000 in current assets. Its current liabilities — a $70,000 equipment note due this year plus $30,000 of accounts payable — total $100,000. The current ratio drops to 80,000 ÷ 100,000 = 0.80, and working capital turns negative at -$20,000. A ratio below 1.0 means the business cannot cover its near-term obligations from current assets alone; the construction industry, where payment on completed work lags, needs to watch this number carefully.

Example 3 — A very high ratio. A software company with no inventory holds $280,000 of cash, $60,000 of receivables, and $10,000 of prepaids against only $70,000 of current liabilities. Its ratio is 350,000 ÷ 70,000 = 5.0. A ratio this high is not automatically good news — it can signal cash sitting idle instead of being invested. The Formula

The current ratio is total current assets divided by total current liabilities:

Current assets are resources expected to convert into cash within one year or one operating cycle, whichever is longer. They include cash and cash equivalents, accounts receivable net of allowances for doubtful accounts, inventory at its lower of cost or net realizable value, prepaid expenses, and other short-term assets. Current liabilities are obligations due within the same horizon: accounts payable, the current portion of long-term debt, accrued expenses, and deferred revenue. The visual tells the liquidity story at a glance. Cash alone covers accounts payable almost exactly, which is the first line of defense when obligations come due. Inventory is the largest current asset but the slowest to convert — it must be sold, often on credit, before it becomes cash. That is why the quick ratio, which removes inventory and prepaids from the numerator, is always lower than or equal to the current ratio for the same business. When the two diverge sharply, the difference is almost always inventory sitting on the shelf or in the warehouse.

Interpreting the ratio requires context. Practical Tips

  • Compare against your own history, not just an industry number. The trend of your current ratio over the last eight quarters matters more than any single snapshot. A ratio sliding from 1.8 to 1.2 over four quarters is an early warning; a stable 1.4 is usually fine.
  • Read the ratio together with working capital. A ratio of 1.2 on a $2 million asset base is a comfortable $300,000 cushion; the same ratio on $500,000 of assets leaves only $83,000. Always check the absolute dollar amount.

Limitations

The current ratio is a snapshot, and snapshots lie in predictable ways. A business that delays paying suppliers until after the reporting date, or that accelerates collections in the last weeks of the quarter, can present a ratio that is better than its true, ongoing liquidity. Because inventory is counted at full value, a company that cannot actually sell its stock appears healthier than it is; the quick ratio exists specifically to correct this. And the ratio says nothing about when obligations fall due — a business can have a comfortable ratio while most of its payables are due this week and most of its receivables arrive next quarter[investopedia-current-ratio].

Accounting conventions add further distortions. Prepaid expenses, such as a full year of insurance paid up front, are counted as current assets even though they cannot be used to pay a bill — they were already spent. Valuation of inventory can inflate or deflate the numerator depending on the cost method used.
